I wrote "God is dead" on a 6x3 foot Christian youth group poster at my college.
It's still up.

What Nietzsche meant was that we killed god with rational thought and reasoning. There is no way to revive him.
His Moral System is also superior to the Christian Weakness.

So if you observe God, does God die?

Well, not really. He probably would have supported governments taking over as monarchies or something, jsut because they had "The Will to Power", and he would have probably supported killing, even massacres if someone was showing that Will.
What you need to look at is the writings of Camus.

Nietzsche has a really bizarre morality scheme, its pretty much "might makes right" or that the "superior man" does whatever he wants, progresses society as a result of those actions (whether good or ill, society will change) and the superior man gets to define what is right or wrong.

interpret it it properly, else you're adolf hitler
Nietzsche said that the strong should help the weak become strong too, instead of like Christianity where the strong are demonised, and the weak praised for being weak.
